Recent acquisitions have been positive, alongside divestment of its Gynaecology business, from which shareholders are benefiting via a share buyback.

Growth continued to be tempered by FX and economic conditions in the emerging markets.

Consolidation of hospital buying patterns plays in favour of even bigger medical device companies.

Smith & Nephew (S&N) reported Q3 results in line with consensus. Following slower revenue growth than expected by management in H1, Q3 results indicate an improvement, particularly in emerging markets, which reported 6% revenue growth as the outlook in China improves. Significant revenue contributions continue to come from Sports Medicine Joint Repair and Knee Implants, although Wound Care remains weak. S&N’s 3% premium rating on 2016e P/E to the average of its global orthopaedic peers is underpinned by evidence of improving growth prospects.

Q316 shows signs of improving momentum

S&N reported underlying sales growth of 2% in Q3 (1% on a reported basis, reduced by 1% due to the divestment of the Gynaecology business in August 2016). Performance continues to be driven by significant contributions from its Sports Medicine Joint Repair division (8% growth) and Knee Implants (4% growth), both building on a similarly strong performance in H1. Importantly, Q3 has started to demonstrate a return to growth in the emerging markets, with 6% underlying growth reported, as China improves. Advanced Wound Management continues to be slow (-3% on a reported basis and -1% on an underlying basis) impacted by weakness in China, UK and Germany. While we expect continued weakness in Q4 in parts of the emerging markets and Advanced Wound Bioactives, the reported Q3 growth in China, Sports Medicine and Knees should enable S&N to deliver on its FY targets.

Focus on high-growth areas

Particular potential growth drivers, in our opinion, in the short to medium term include Sports Medicine, the Journey Knee replacement platform development, PICO (portable negative wound pressure therapy) and robotics (Navio). Each of these areas potentially offers a strong value proposition including improved cost effectiveness and better outcomes due to reproducibility and accuracy. This alongside the $120m savings programme plan which, according to the company, is ahead of schedule, will enable S&N to deliver on its strategy of expanding in innovative, high-growth segments of the market.

Valuation: Improving prospects underpin premium

S&N trades at 16.9x 2016e P/E, a c 3% premium to the average of US peers Stryker and Zimmer at 20x and 13x, respectively. We believe that the current premium valuation is underpinned by evidence of improving growth prospects.
